Direct expenses like material pricing and wages are immediately visible on jobsites, so they usually take the spotlight. But behind the scenes, overhead expenses, also known as indirect expenses, are what decide whether a job that looked profitable actually was.  

This guide breaks down what counts as an overhead cost in construction and how to reduce unnecessary overhead.

What is an overhead cost in construction?

Construction overhead refers to ongoing operational expenses that aren’t linked directly to a specific project or revenue-producing activity. These costs, like rent and accounting software, form the framework that supports the organization behind the scenes.

Direct costs vs. overhead

In contrast to direct costs, which are associated with individual projects, construction overhead costs cover all the indirect expenses that support the work. In construction, overhead splits into project overhead and company overhead:

Active projects always generate overhead that doesn’t fall under direct production work. Overhead line items like temporary power, site supervision, and permit fees all support construction crews, but they’re indirect costs. Accounting, HR, executive, and administrative-support teams are also necessary to keep financial and jobsite operations running across multiple jobs.

Labor burden on field crews is not overhead. Payroll taxes, workers’ comp, and benefits for crew members roll into the fully burdened labor rate associated with a job. Only burden on non-billable office and admin staff belongs in overhead.

Common overhead costs in construction

Construction overhead costs typically include:

  • Office expenses like rent, utilities, internet service, supplies, and workspace upkeep
  • Salaries, benefits, and indirect labor, which includes compensation for executives, coordinators, HR teams, and other non-billable roles
  • Insurance such as general liability insurance, commercial property and vehicle insurance, workers’ comp, umbrella policies, and occasionally builder’s risk (depending on policy structure)
  • Equipment depreciation and yard costs, which covers depreciation on owned machinery, storage yards, maintenance shops, mechanics, and fuel handling
  • Licenses and permits like contractor licenses, registrations, certificates, and renewal fees
  • Software and technology, which might include project management platforms, payroll systems, accounting tools, scheduling software, and mobile workforce applications
  • Safety equipment and training such as PPE programs, certifications, toolbox talks, formal safety training, and ongoing compliance and safety reporting efforts
  • Paid time off and non-worked labor time like PTO, sick leave, holidays, and off-site training hours
  • Shop, warehouse, and travel costs, including warehouse staff, material staging, fuel, delivery logistics, and travel time
  • Professional services such as accounting firms, legal counsel, consultants, and outsourced administrative support

Why overhead costs matter in construction

While overhead isn’t as visible as direct costs on jobsites, it influences nearly every financial decision contractors make:

  • Bid accuracy and competitive pricing: Precise overhead accounting strengthens estimating, supporting accurate bids that reflect the true cost of completing projects. Contractors who ignore overhead often underprice work.
  • Project profitability and margin protection: When contractors don’t track indirect costs, they can silently erode their margins. A project might show strong direct-cost performance but lose money when overhead gets applied. Leaders who monitor overhead recovery across jobs can protect margins and avoid surprises at closeout.
  • Cash flow and financial planning: Overhead costs come out of the budget whether a project is active or not. Contractors still have to pay for rent, insurance, salaries, and software subscriptions even in slower periods. Strong forecasting means the company can more easily adapt to seasonal dips or delayed project starts. 
  • Labor pricing and job costing visibility: Fully burdened labor rates depend on overhead. By calculating burden correctly, project managers get a clear picture of true labor costs across different job types, which improves estimates and profit margins.

How to calculate overhead costs in construction projects

Every construction job relies on company-wide and project-level overhead, so contractors need a consistent method for turning overhead expenses into a usable rate. Once they have organized numbers, estimators can apply this rate across bids and financial forecasts.

Here are the most frequently used methods in construction.

Basic overhead rate formula

Many contractors calculate an overhead rate using the following formula:

Overhead rate (%) = (Total overhead costs / Total direct costs) x 100

Finance teams can then use this rate during bidding and job costing. Most contractors apply a 10-and-10 combined overhead-and-profit (O&P) markup in bids. But a 10% markup only produces about a 9.1% margin, which means any contractor treating markup and margin as interchangeable risks under-recovering overhead on every project.

Percentage-of-direct-costs method

Some firms calculate overhead as a percentage of direct labor, materials, equipment, or total project cost. A concrete contractor might calculate overhead based on labor because finishing crews drive most job activity, while a heavy civil contractor may rely on total project cost because equipment and materials dominate the budget. This approach keeps overhead proportional to the scale of each job.

Labor-hour and equipment-hour allocation methods

This method links overhead to specific operational activities: labor and equipment hours. Labor-hour allocation works well for trades with high field-labor intensity, such as framing or electrical work, while equipment-hour allocation suits contractors who run large fleets, like paving teams or pipeline contractors.

Eichleay formula

The Eichleay formula is a specialized calculation method that contractors typically only use to calculate unabsorbed home-office overhead during government contract delays. Eichleay only applies when the government caused a delay of uncertain duration, the contractor had to stand by, and it could not take on replacement work. Meet those three conditions and you can claim the home-office overhead the paused job would have absorbed.

Ways to allocate overhead costs in construction projects

Calculating overhead determines the total indirect cost load a construction company carries and turns it into a usable rate. Allocating overhead involves assigning that cost to specific jobs in a way that reflects actual office and field operations.

Contractors rely on several practical overhead allocation methods.

Direct overhead

Contractors assign project-specific overhead straight to the job that generates it. For example, a commercial tenant-improvement project might carry a dedicated superintendent, a trailer, and temporary HVAC hookups. These costs all belong solely to that job and flow directly into its job-costing structure.

Indirect overhead

Company-wide expenses spread across all active projects. Every job relies on administrative staff, software systems, and insurance, so contractors allocate these costs using a consistent method such as labor hours or equipment hours. This approach makes sure each project absorbs a fair share of the organization’s total operating load.

Overhead jobs and indirect time tracking

Many contractors build dedicated overhead jobs so they can capture indirect labor that doesn’t belong to a specific project, such as PTO or shop repairs. A plumbing contractor might track shop time under an overhead job when technicians clean tools or restock fittings. This separation prevents indirect hours from distorting job performance and keeps labor reporting clean.

Cost types and general ledger (GL) allocation workflows

Construction accounting platforms rely on cost types and GL mapping to route expenses correctly. Items like direct labor, equipment, materials, and subcontractor costs each map to specific GL accounts. When a project manager codes temporary fencing as “project overhead” instead of “materials,” the accounting system assigns the cost to the correct overhead bucket. This structure keeps financial reporting accurate and aligns overhead recovery with company standards.

Top strategies to reduce overhead costs

Construction companies can strengthen project-specific and total profitability by refining overhead management. Here are some common strategies:

  • Improving the bidding process: Precise estimating and labor forecasting help recover overhead consistently across projects. For example, a concrete contractor might tighten production assumptions for slab pours, reducing the number of unbillable hours spent waiting on mix trucks or resetting forms after delays.
  • Using technology and automation: Digital tools cut administrative workload and improve operational efficiency. A mechanical contractor might replace manual timesheets with automated field-time capture, eliminating hours of office reconciliation and reducing payroll errors.
  • Reviewing expenses and indirect labor regularly: Routine audits reveal recurring costs that no longer support operations. An electrical contractor might cancel a subscription to outdated estimating software after switching platforms or consolidate warehouse roles when material staging slows during winter.
  • Optimizing equipment and tools: Better utilization and smarter ownership decisions lower indirect operating costs. A civil contractor might sell an underused motor grader and rent one instead during peak season, cutting depreciation and yard maintenance while keeping production capacity intact.

Several recurring mistakes weaken overhead recovery over time. Here’s a breakdown of common mistakes and how to fix them:

Using an outdated overhead rate: Insurance, staffing, and equipment fleets shift over time, so relying on old rates can harm job costing. Recalculate overhead regularly: Update burden, insurance, staffing, and allocation methods on an annual or bi-annual schedule.
Under-recovering overhead on low-bid jobs: High-volume, thin-margin jobs often look healthy until overhead absorption falls short and profit disappears. Monitor overhead recovery on every project: Review each job’s overhead absorption monthly, and adjust production plans or labor allocation when recovery drops.
